The Windows Live Toolbar should certainly be compatible with IE8 on XP SP3.
Try uninstalling then reinstalling the Live Toolbar.
If that doesn't resolve the issue, you might try disabling individual
toolbar features such as Search Helper or Sign-in Helper.
